Defining Money and Monetary Economics
Monetary economics studies the role of money in the macroeconomy, how it influences variables such as output, employment, and prices, and how policymakers can use the supply of money to achieve economic objectives. Money is typically defined as any asset that can serve as a medium of exchange, a unit of account, a store of value, and, in some contexts, a standard of deferred payment.
Core Functions of Money
- Medium of Exchange: Facilitates transactions by eliminating the need for a double coincidence of wants.
- Unit of Account: Provides a common measure for valuing goods, services, and assets.
- Store of Value: Allows individuals to preserve purchasing power over time.

Quantity Theory of Money
The classic formulation, MV = PY, relates the money supply (M) to the velocity of money (V), the price level (P), and real output (Y). Assuming V is stable, changes in M translate directly into proportional changes in nominal GDP (PY). This theory underlies the belief that longrun inflation is a monetary phenomenon: persistent growth of the money stock outpaces real output growth, leading to higher prices.
Keynesian Monetarism
John Maynard Keynes emphasized the shortrun role of money through the liquidity preference framework. Individuals hold money for precautionary, transactional, and speculative motives, which together determine the demand for money. When the central bank expands the monetary base, the effect on interest rates depends on the responsiveness of liquidity preference. In a liquidity trap, the demand for money becomes insensitive to interest rates, rendering conventional monetary policy ineffective.
Monetarist Perspective
Milton Friedman and his followers revived the quantity theory, but with a focus on the growth rate of the monetary base rather than its level. They argued that a steady, predictable increase in money supply (roughly equal to the growth rate of potential output) yields price stability and low inflation. The famous Friedman rule prescribes that the nominal interest rate should be set to zero, minimizing the opportunity cost of holding money.
NewKeynesian Models
Modern macroeconomic models blend elements of monetary theory with pricestickiness and rational expectations. The core mechanism is the Taylor rule, which ties the policy interest rate to deviations of inflation from target and output from potential. These models make the transmission mechanism explicit: changes in the policy rate affect shortterm nominal rates, which then influence expectations, consumption, investment, and ultimately output and inflation.
