National Securities Clearing Corporation (NSCC) Rules
What Is the NSCC?
The National Securities Clearing Corporation (NSCC) is a subsidiary of the Depository Trust & Clearing Corporation (DTCC). It provides centralized clearing, settlement, risk management and guaranteed trade execution for virtually all brokerdealer transactions in the United States. By pooling together trades and netting obligations, the NSCC reduces the number of securities and cash movements required to settle trades, which in turn lowers operational costs and systemic risk.
Why Rules Matter
Because the NSCC acts as a guarantor of settlement, it must enforce a rigorous set of rules that govern the behavior of its members. These rules:
- Define the responsibilities of participants.
- Establish the procedures for trade submission, netting, and settlement.
- Set collateral and margin requirements to protect the clearinghouse.
- Provide for the handling of defaults, losses, and recoveries.
- Ensure compliance with federal securities regulations.
Failure to follow the rules can result in fines, suspension, or expulsion from the clearing system.
Key NSCC Rule Areas
1. Membership Requirements
To become an NSCC member, a firm must:
- Maintain a minimum net capital level as prescribed by the SEC and the NSCC.
- Submit a detailed application, including background checks on owners and senior officers.
- Implement robust compliance, riskmanagement, and operational systems that meet NSCC standards.
- Sign a Membership Agreement that incorporates the NSCC Rules and any supplemental bylaws.
2. Trade Submission and Validation
Members must submit trade information to the NSCC through approved electronic channels (e.g., FIX, DTCCs proprietary protocols). The rules require:
- Accurate reporting of trade details (security identifier, quantity, price, settlement date).
- Timely submissiontypically no later than 2:30p.m. ET for sameday settlement.
- Immediate correction of any errors identified during the validation process.
3. Netting and Settlement
Once trades are validated, the NSCC performs multilateral netting to calculate each members net cash and securities obligations. Key points include:
- Cashsettlement is effected through the Fedwire Funds Service; securities settlement uses the DTC system.
- Members receive a daily net obligation statement that must be funded by the required settlement deadline.
- The NSCC guarantees settlement; if a member fails to deliver, the NSCC steps in and covers the shortfall, charging the defaulting members collateral.
4. Margin and Collateral
To protect against member default, the NSCC maintains a margin system:
- Initial margin is calculated based on the members aggregate risk exposure (e.g., volatility, concentration, and volume).
- Maintenance margin levels are monitored daily; members must post additional collateral when thresholds are breached.
- Eligible collateral includes cash, U.S. Treasury securities, highquality corporate bonds, and certain equities.
5. Default Management
When a member defaults, the NSCC follows a structured process:
- Stepin The NSCC assumes the defaulting members positions and arranges for orderly winddown.
- Loss Allocation Any residual loss is allocated to the Default Fund, which is funded by all members proportionally.
- Recovery The NSCC pursues legal remedies against the defaulting member and any guarantors.
6. Reporting and Recordkeeping
Members must retain records of all transactions for at least six years and provide the NSCC with periodic reports, including:
- Daily netobligation statements.
- Monthly riskexposure summaries.
- Annual compliance certifications.
7. Regulatory Compliance
The NSCC Rules are designed to satisfy several regulatory frameworks:
- RegulationT Governs credit extensions for securities purchases.
- RegulationU Addresses securitybased swaps margin.
- SEC Rule17Ad15 Provides a safeharbor for clearing agencies meeting specific riskmanagement standards.
Members must certify that they comply with these statutes and cooperate with any regulatory examination.
